They were 'foreign nationals' in Italy, seemingly.

It would still be grammatically correct to describe them as an 'Italian terror cell' given they were operating exclusively in Italy. For example, Manchester United are 'an English football team' despite few of the players in the team being English. Pretty much any way of making the distinction that they were operating in Italy but not of Italian origin in a single sentence would make for some very clunky language indeed.

The "muslim extremist terror cell in Italy" would be better... Whichever way you cut it, "Italy terror cell" is wrong.

Italy: terror cell... could work.
